Two insurance policies can both cover a home while producing very different claim outcomes. One major reason is the difference between replacement-cost coverage and actual-cash-value coverage.
What is replacement cost?
The Georgia Office of the Commissioner of Insurance explains replacement cost as the amount it would take to replace or rebuild the home or repair damage using materials of similar kind and quality without deducting for depreciation, subject to the policy terms.
What is actual cash value?
Actual cash value generally reflects the cost to repair or replace damaged property after depreciation is considered. Older items may therefore generate a lower claim payment than their current replacement price.
Why the distinction matters
A roof, appliance or other building component can still function while having significant age-based depreciation. If a loss is settled on an actual-cash-value basis, the owner’s out-of-pocket replacement burden can be larger.
Dwelling coverage and personal property may be treated differently
Policies can apply different valuation methods to different coverage sections. Read the declarations, endorsements and policy language rather than assuming the same settlement method applies to every item.
Replacement cost is not the same as market value
The cost to rebuild a structure is different from the home’s real-estate market value. Land value, location and buyer demand affect market value, while construction labor and materials affect replacement cost.
Coinsurance and coverage levels matter
The Georgia regulator advises consumers to insure a home adequately relative to replacement value. Underinsuring can affect how much is recoverable under certain policy provisions.
